You can spend it on anything you want to because it's disregarded for at least 1 year. If it's money owed from an offical error because it's over £5,000 then it's disregared for the life of your ESA claim. ( if it's ESA you're claiming) No, you don't have to report it to your Local Authority either.

If you don't mind did you have to contact them for you arrears or did they contact you?
It's just I'm in a current situation now, waiting on a welfare benefit officer due to being underpaid.
I have only just been awarded the SDP now after a recent PIP review as the DWP said because i was on standards PIP & now its Enhanced then I'm entitled to the SDP.
However, i have been advised on here IT DOES NOT MATTER what rate of PIP i claim, so long as its the daily living component.
This means there i have a SIX year consecutive period where i should have been getting the SDP.
I have tried and tried and tried to contact the DWP via post but get constantly ignored.
Any advice would be much appreciated.
Thank you :D

I'd recommend seeing a trained benefits advisor
